Net Domestic Product
REALM 30 · 6 Ontological Pillars · 36 Micro-Realms
The True Sustainable Domestic Output
While GDP captures the total gross output, it is an inflated metric because it ignores the wear and tear on the machinery and infrastructure used to produce that output. **Net Domestic Product (NDP)** strips away this illusion. By deducting the Consumption of Fixed Capital (Depreciation), NDP reveals the true sustainable addition to a nation's wealth. Realm 30 deconstructs this metric across six pillars: the **NDP Concept**, the mechanics of **Depreciation**, the clash of **GDP vs NDP**, the challenges of **Measurement**, its role in **Sustainability**, and its position in **National Accounting**.
PILLAR I — NET DOMESTIC PRODUCT (CONCEPT)
MICRO-REALMS 30.01 – 30.06True Wealth Addition
- Net value of final goods/services
- Produced within domestic territory
- Excludes capital used up in process
- Represents actual usable output gain
Excludes Wear & Tear
- $\text{NDP} = \text{GDP} - \text{Depreciation}$
- Removes value of broken/aged assets
- A purer measure of economic advance
- Gross overstates production capability
NDP at Market Prices
- $\text{NDP}_{MP} = \text{GDP}_{MP} - \text{Depreciation}$
- Valued at current consumer retail prices
- Includes Net Indirect Taxes (GST)
- What citizens pay for net output
NDP at Factor Cost
- $\text{NDP}_{FC} = \text{NDP}_{MP} - \text{Net Indirect Taxes}$
- True cost paid to factors of production
- Also known as "Domestic Income"
- Strips out tax/subsidy distortions
The Domestic Income Concept
- Sum of factor incomes generated inside India
- Wages + Rent + Interest + Profit (Domestic)
- Includes incomes of foreign MNCs locally
- Does NOT include incomes of Indians abroad
Real vs Nominal NDP
- Nominal NDP: at current year prices
- Real NDP: at constant base year prices
- Real NDP strips out inflation illusion
- Tracks true physical net expansion
PILLAR II — CONSUMPTION OF FIXED CAPITAL (CFC)
MICRO-REALMS 30.07 – 30.12Wear, Tear & Obsolescence
- Physical deterioration of machines/buildings
- Loss of value during normal production
- An inescapable cost of doing business
- Requires constant reinvestment
Foreseen vs Unforeseen
- Foreseen: Expected tech upgrades (Included in CFC)
- Expected shift in market demand
- Unforeseen: Sudden tech disruption/ban
- Unforeseen is capital loss, NOT depreciation
Capital Maintenance Cost
- Cost required to keep asset running
- Routine repairs and servicing
- Distinct from buying a new asset entirely
- Calculated as an ongoing production expense
Replacement Investment Reserve
- Firms set aside funds for future replacement
- Depreciation Reserve Fund (DRF)
- Ensures production capacity doesn't shrink
- Portion of Gross Investment not adding new capacity
Excludes Capital Destruction
- Wars, earthquakes, sudden fires
- Considered "Capital Loss", not CFC
- Does not factor into routine NDP calculation
- Hits National Wealth, not current flow depreciation
Technological Depreciation
- Assets lose value due to better tech emerging
- A 4G tower loses value when 5G arrives
- Even if physically perfect, economic value drops
- Major factor in modern IT/Software accounting
PILLAR III — GDP VS NDP (GROSS VS NET)
MICRO-REALMS 30.13 – 30.18The Macroeconomic Equation
- $\text{NDP} = \text{GDP} - \text{Depreciation (CFC)}$
- Gross is always larger than or equal to Net
- Gap represents the cost of maintaining the status quo
- Fundamental national accounting identity
Gross Overstates Health
- A country could have high GDP but crumbling roads
- If all investment goes to replacing old machines
- No actual new productive capacity is added
- GDP hides the capital exhaustion rate
Net as True Usable Output
- Maximum output society can consume today
- Without reducing tomorrow's production capacity
- True measure of sustainable economic welfare
- The actual pie available for distribution
Why GDP is Still Preferred
- Depreciation is notoriously hard to measure
- Different countries use different tax/accounting rules
- Makes cross-country NDP comparisons unreliable
- IMF/World Bank default to GDP for standardisation
Policy Illusion of High GDP
- Politicians tout high GDP growth numbers
- But if capital wears out just as fast (low quality)
- Living standards will stagnate despite "growth"
- A trap for rapid, low-quality infrastructure builds
Depreciation as Decoupling Factor
- As economies advance, capital stock becomes massive
- Total depreciation amount naturally rises
- Gap between GDP and NDP structurally widens
- Advanced nations must spend more just to stand still
PILLAR IV — MEASURING DEPRECIATION IN PRACTICE
MICRO-REALMS 30.19 – 30.24Difficulties in CFC Estimation
- No single observable market transaction for wear
- Requires assumptions about asset lifespans
- Straight-line vs declining balance methods
- Subjective and prone to statistical error
Statutory Depreciation Rates
- Set by Income Tax Act / Companies Act
- Often accelerated to give tax breaks
- May not reflect actual economic wear and tear
- Creates gap between accounting and economic NDP
Differing Global Standards
- US, EU, India use different depreciation schedules
- Makes NDP an unreliable tool for global ranking
- Why World Bank relies on Gross (GDP)
- Efforts to standardise via UN SNA guidelines
MoSPI Estimates (India)
- National Statistical Office calculates India's CFC
- Based on asset type (construction, machinery, software)
- Applied to the estimated net capital stock
- Provides the official GDP to NDP bridge data
Capital Stock vs Flow
- Capital Stock: total accumulated assets at a point
- Depreciation Flow: amount wearing out this year
- Must know the Stock to calculate the Flow
- Requires decades of historical investment data
Perpetual Inventory Method (PIM)
- Standard method to estimate net capital stock
- Cumulates past investment flows
- Deducts estimated retirements and CFC annually
- The engine behind modern NDP calculations
PILLAR V — NDP & SUSTAINABILITY
MICRO-REALMS 30.25 – 30.30Safeguarding Future Capacity
- NDP alerts if we are eating into our capital base
- Consuming more than NDP means shrinking tomorrow
- Fundamental threshold for sustainable living
- Ensures productive engine remains intact
Capital Stock Erosion Risk
- If Gross Investment < Depreciation
- Net Investment becomes negative
- The nation's physical infrastructure is rotting
- GDP might still be positive, hiding the decay
Net vs Gross Investment
- Gross Investment adds everything bought this year
- Net Investment = Gross Investment - CFC
- Only Net Investment expands the production frontier
- Key driver of future economic growth rate
Link to Green NDP
- Standard NDP deducts physical machine wear
- Green NDP also deducts natural capital wear
- Subtracts deforestation, pollution, mining depletion
- The ultimate sustainable accounting metric
Natural Capital Depletion
- Nature is treated as a productive asset
- Extracting coal depletes the national balance sheet
- Must be accounted for exactly like rusting machinery
- SEEA UN framework integration
Intergenerational Equity
- Leaving the next generation at least as much capital
- Core principle of Brundtland sustainability
- Positive Net Investment ensures future prosperity
- NDP prevents "borrowing from our children"
PILLAR VI — NDP IN NATIONAL INCOME ACCOUNTING
MICRO-REALMS 30.31 – 30.36Stepping Stone to NI
- GDP is the starting point (Gross, Domestic)
- NDP removes the Gross distortion (Net, Domestic)
- Essential intermediate step in the flow
- Prepares data for national/factor adjustments
Adding NFIA to reach NNP
- $\text{NDP} + \text{Net Factor Income from Abroad} = \text{NNP}$
- Transitions from Domestic territory to National ownership
- NNP at Factor Cost is the holy grail: National Income
- Links domestic output to citizen wealth
Reconciling Income & Output
- Income Method naturally generates $NDP_{FC}$
- (Sum of wages, rent, interest, profit)
- Output Method naturally generates $GDP_{MP}$
- Depreciation & Taxes bridge the two equations
Domestic Factor Income ($NDP_{FC}$)
- Net Domestic Product at Factor Cost
- Total income earned by factors within borders
- Excludes NFIA (so foreigners in India are included)
- Key metric for state-level internal prosperity
State Level: GSDP & NSDP
- Gross State Domestic Product (GSDP)
- Net State Domestic Product (NSDP)
- States cannot easily measure NFIA
- So state rankings rely on NSDP, not NNP
Final Ledger Identity
- Perfect accounting symmetry
- Connects investment ($I$) to capital stock ($K$)
- Connects GDP to sustainable National Income
- The structural foundation of World D macros
Core NDP Distinctions
Gross metrics (GDP, GNP) include the total value of investment, even the portion used just to replace broken machines. Net metrics (NDP, NNP) subtract Depreciation (Consumption of Fixed Capital). Net tells you how much the economy actually grew in productive capacity, rather than just spinning its wheels to stand still.
Why GDP is used globally instead of NDPTheoretically, NDP is a much better measure of economic health. However, practically, every country calculates depreciation differently based on varying tax laws and asset lifespan assumptions. GDP is used as the global standard because it is an objective, observable flow that avoids subjective depreciation estimates.
NDP vs. NNPBoth are "Net" (depreciation removed). The difference is geography vs ownership. NDP is Net Domestic Product (wealth generated inside the country). NNP is Net National Product (wealth belonging to citizens). You bridge them by adding Net Factor Income from Abroad (NFIA).
